Is it necessary to have Drop Stuff installed in order for Fetch to compress files when uploaded to an FTP site? Or is there some kind of compression feature already built into Fetch? (This is when using Binhex format)

Fetch does not have compression features built-in. I hope in a future version to be able to take advantage of other compression software such as DropStuff, but at the moment that step has to be done manually.

So if I run Fetch on a Mac that does not have Drop Stuff and I do nothing, but upload the file to the FTP site, what is Stuffit Expander doing at the other end if it's not expanding the file? Is it just converting it back to a Mac-based format?

If you are uploading in BinHex or MacBinary format, StuffIt Expander is running on the other end to convert from those formats back to a normal Mac file.
