The way it works is that when Fetch connects the server sends a "challenge". Fetch uses the challenge and the user's password to generate a "one-time password" that only someone with the password could generate, and sends that back to the server, proving that the user is who she says she is, without revealing the password to evesdroppers. As far as the user is concerned Fetch operates normally.
For this to work the server has to support S/key or OTP (One-Time Password), and sadly few servers have that support.
